The Autocad Help files explains this pretty well, but here's another explanation:

If you Xref drawing "A" into drawing "B" as an Attachment and then Xref drawing "B" into drawing "C", Xref "A" will carry over into drawing "C". This creates Nested Xref's, which I do not like.

If you Xref drawing "A" into drawing "B" as an Overlay and then Xref drawing "B" into drawing "C", Xref "A" will not carry over into drawing "C". This is the method that I prefer.

autocad help will tell you all about it. but to overlay IS to xref. overlay avoids binding the xrefs together whereas attach does not. so if you attach dwg1 to dwg2, then open dwg3 and xref (attach) dwg2 to it, dwg1 will come through as well, because it is attached to dwg2.

overlay avoids this, and as a result i very rarely use attach. circular references are a common result, and annoying.
